How to Trading with Fibonacci Retracements

Fibonacci Retracements can be used to find levels of potential support and resistance where prices can reverse. On this page, we will look at what Fibonacci Retracements are and how we can use them to trade.

The Fibonacci Sequence

What are Fibonacci Retracements and how did they come about anyway?

Fibonacci Retracement levels are calculated based on the Fibonacci Sequence. And this sequence and its implications was discovered by Leonardo Fibonacci. No prizes for guessing why it’s called Fibonacci Retracements!

This indicator uses the mathematical ratios discovered by Leonardo Fibonacci based on the constant relationship between a sequence of numbers. This sequence of numbers is called the Fibonacci Summation Series.

1, 1, 2, 3, 5, 8, 13….

When adding two consecutive numbers, you will get the next.

1 + 1 = 2,
1 + 2 = 3,
2 + 3 = 5,
5 + 3 = 8, and so on to infinity.

What’s interesting about these numbers is the constant relationship between them.

The sum of any two consecutive numbers equals the next higher number
The ratio between any number and the next higher number approaches 0.618 after the first four calculations
The ratio between any number and the next lower number is approximately 1.618 (the inverse of 0.618)

This number, 1.618, is commonly referred to as the Golden Mean. This ratio has been discovered in many natural phenomenons in terms of proportions from the Egyptian pyramids to the logarithmic spiral of the nautilus shell.

More importantly to us, however, is its application to trading!

Applying Fibonacci Ratios to Trading

All that history and background is great, but where it comes in really useful is when we apply it in trading. From these ratios, we get the common Fibonacci Retracement levels to find potential levels of support and resistance which we can then use in our trading!

In any trend, prices will move in a zig-zag pattern establishing highs and lows. Here is where we use Fibonacci Retracements to find where prices could make those highs and lows!

Prices often pullback or retrace a certain percentage of the previous move, before continuing in their original trend again. These percentages often correlate to these three main Fibonacci Retracement Levels – 38.2%, 50%, and 61.8%.

OK, the 50% level doesn’t really have anything to do with Fibonacci Ratios, but it’s also a level where prices tend to retrace to, so I believe they made it easier by putting 50% into the Fibonacci Retracement tool.

Here’s a picture to show you what these 3 main levels look like:

The picture shows what Fibonacci Retracements look like in an uptrend. In a downtrend, just reverse the picture!

As prices move up in a trend they reach a high point (#1) and can retrace to certain percentage of the move (#2), before reversing and moving back in the original trend to new highs (#3). As a trader, you can watch for prices to pullback to these levels before initiating a trade in the direction of the original trend (either up or down).

Initiating A Trade

When you first identify a trend, you will wait for prices to start pulling back to form either a high or low. When you see that high or low form, you then pull out your Fibonacci Retracement tool to identify potential levels where prices can find support (or resistance). However, you do not just initiate a position at any of the common levels!

Before initiating any trade using Fibonacci Retracements, you first have to identify any chart patterns or trading signals forming around those levels! If you don’t see any trading signals forming at the first (38.2%) level, then wait. Prices may retrace further to the 50% level. The same applies at the 50% level, because prices could retrace further to the 61.8% level.

These Fibonacci Retracements mark potential support or resistance levels. Until they are confirmed by a trading signal of some kind, these levels are just potential reversal points.

Drawing Fibonacci Retracement Levels

How do you draw Fibonacci Retracement Levels?

In order to draw Fibonacci Retracements, we use swing points in a trend for the start and end points. Here’s an example:

While the example above illustrates an uptrend, you just reverse the swing points for a downtrend.

Most of the available charting platforms today have the Fibonacci Retracement tool available already. But if you want to calculate it by hand, you can use the following steps:

Calculate the range between the Swing High and Swing Low.
Multiply the range by a Fibonacci Ratio (38.2, 50.0, or 61.8).
Take the Swing High (uptrend) or Swing Low (downtrend) less (or add) that result, and you get your Fibonacci Retracement Levels!

Tips On Fibonacci Retracements

How useful are Fibonacci Retracements for identifying support and resistance?

Fibonacci Retracements are just another tool in your trading toolbox. Sometimes they work beautifully, other times they don’t. However, you can increase your chances of success using Fibonacci Retracements when you combine them with clear and specific trading signals.

Using Fibonacci Retracement Levels on their own can lead to a lot of losses, because while they help to identify potential support and resistance levels, you won’t know if they’ll hold until prices start to reverse.

Prices can also sometimes touch these Fib levels exactly, and at other times they overshoot by a bit. The market isn’t a “perfect” mechanism, which can frustrate a lot of traders looking for the Holy Grail of trading. When you understand this, it helps you a lot in becoming a better trader by focusing not just on your entries, but on your trade and risk management as well!

As for Fibonacci Retracements, remember in trading the most important thing is price. Only when price tells you that a reversal is taking place, that’s when you initiate a trade and not before!

Mr. Burke emerged as the winner among 254,000 contestants who participated in the 10-week contest to see who could compile the largest portfolio as a sum of equities, currencies and cash.

Mr. Burke received a $500,000 annuity today presented by CNBC anchor Brian Shactman. Mr. Burke said some of the winning will go to paying down his son’s college debt, as well as to make several charitable donations. He also said he’s “considering” real estate investments.

When it announced on “Power Lunch” that he won the grand prize, among the people Mr. Burke thanked was his brother Paul, who donated stem cells in the late 1990s after Edward Burke was diagnosed with cancer. He is a cancer survivor.

The first prize of a $250,000 annuity was awarded to David Allen Lesser, a 44-year-old auto mechanic from Kent, Washington. Mr. Lesser said he was planning to pay off his bills and “live a debt-free” life.

A second prize of a $100,000 annuity was awarded to David Price, a 55 year-old architect from Gahanna, Ohio. He said he will try and “not to lose” his winnings in the stock market.

Approximately 87.1 billion “virtual” shares were traded in the contest, which began on May 12 and ended July 18, 2008. The total value of “virtual” shares traded in the contest: $1.42 trillion. In the contest, each contestant registered for one account and each account had the ability to receive up to five (5) portfolios of $1 million “CNBC Bucks.” This year, CNBC.com introduced a new element to the contest: each portfolio was allocated $900,000 “CNBC Bucks” to trade stocks and $100,000 “CNBC Bucks” to trade currencies. In last year’s CNBC.com Million Dollar Portfolio Challenge, currencies weren’t traded.

Each winner had his own unique trading strategy: Mr. Burke, for instance, who said he “went for broke,” also said he traded heavily in currencies. For example, he executed 700 currency trades in just four days. In fact, Mr. Burke wouldn’t have made it into the top 20 by trading stocks alone. Each day, Mr. Burke would wake up at 4 AM ET and watch CNBC’s “Worldwide Exchange,” the only daily, live global business program (4-6 AM ET). Dollar Higher after G20 Delivered Little Impact

Dollar edges higher as the markets open this week and remains firm after G20 delivered little impact to the markets. The Japanese yen, on the other hand, fails to sustain earlier gains after economic data showed Japanese economy shrank in Q3. The G20 statement called for a "broader policy response" including monetary and fiscal policies but nothing concrete was achieved to revive global growth. The message that individual countries should act "as deemed appropriate to domestic conditions" sounded as if there isn't any consensus among the participating countries on specific actions. After all, not much was expected from the meeting though.

Markets Stay in Range after Mixed US Data

Market remains rather quiet today, searching for direction. Mixed data from US didn't trigger much volatility neither. One the one hand, Empire Statement Manufacturing index dropped to record low of -25.4 in Nov but was slightly better than expectation of -26. On the other hand, industrial production unexpectedly grew 1.3% mom in Oct, much better than consensus of -0.4% contraction. Capacity utilization was unchanged at 76.4%.

Dollar and Yen Firm on Risk Aversion Despite Speculations of Intervention

Dollar and yen remains firm into European session as global stock markets tumble following US Treasury Paulson's reversal on TARP. In short, Paulson abandoned the original plan to buy troubled assets and instead plans to use the remainder of the $700b funding to ease pressure on consumer credit markets. DOW dropped over 400 pts following Paulson's speech and the weakness in stocks carried on in Asia with Nikkei down over 5%. Crude oil dives further to below $55 before recovering mildly while gold reaches as low as 708.4. Dollar index climbs to as high as 87.62 and is set to test recent high of 87.87 as expected. Yen crosses also surge across the board. Nevertheless, note that the rally in yen somewhat slows in Asian session today on speculations of central bank interventions. Source in RBA confirmed the that bank has intervened by buying Aussie overnight. There are speculations that BoJ will follow in case of another sharp and strong rise in yen.

Goldman Expects Yen to Rise 6% Against Dollar on Carry Unwind

Nov. 13 (Bloomberg) -- The yen will strengthen 6 percent against the U.S. dollar, and the greenback will advance 4 percent against the euro, because of the unwinding of bets on higher- yielding assets, Goldman Sachs Group Inc. said.

The dollar will weaken to 90 yen in three months, before gaining to 100 yen six months from now, Goldman said. The greenback will trade at $1.20 per euro in three months, before weakening to $1.30 in six months. The previous three-month forecast was for the dollar at 112 yen and $1.45 per euro.

``Deleveraging and funding constraints have likely created a new source of foreign-exchange demand and supply,'' wrote a team of Goldman Sachs analysts including New York-based Jen Nordvig and London-based Thomas Stolper, Fiona Lake and Themistoklis Fiotakis, in a research note. ``We expect deleveraging patterns to continue into year-end, driving the dollar and yen stronger and putting pressure on higher-yielding currencies.''

The yen is the only gainer over the past three months among the 16 most-traded currencies against the greenback, rising 15 percent to
95.67 yen as of 10:06 a.m. in Tokyo. It traded at 119.16 per euro, falling for the first day in three.

The dollar rose for a third day to $1.2455 per euro from $1.2505 yesterday.

Benchmark interest rates of 0.3 percent in Japan and 1 percent in the U.S. prompted investors to use low-cost funds from these countries to invest in higher-yielding assets. Rates are 3.5 percent in the euro region, 12 percent in South Africa, 7.5 percent in India and 5.25 percent in Australia. The risk in such carry trades is that currency market moves will erase profits.

Lehman Collapse

Investors exited bets in higher-yielding assets and fled to the safety of the dollar and yen after the collapse of Lehman Brothers Holdings Inc. on Sept. 15 paralyzed money markets and sent equities tumbling.

The cost of borrowing dollars overnight in London rose to a record
6.88 percent in September before falling to 0.38 percent yesterday after central banks around the world offered financial institutions unlimited dollars to thaw lending. The MSCI World index has plunged 35 percent since September.

``We have been in a multi-year process where leverage has been built,'' wrote the analysts. ``This process is now reversing and is likely to have some inertia, especially now that it has an additional catalyst from pronounced economic weakness.''

The International Monetary Fund this month forecast that the U.S., Japan and Europe will enter their first simultaneous recessions in the post-World War II era. The World Bank expects world trade volumes to contract 2.5 percent in 2009.

`Key Driver'

Past links between foreign-exchange movements and interest- rate differentials, macroeconomic news and balance-of-payment flows have broken, said Goldman. Deleveraging has become the ``key independent driver'' and will continue to ``dominate other forces in the remainder of 2008,'' wrote the Goldman team.

State Street Global Markets estimated in an Oct. 24 report that U.S.
investors alone hold $5 trillion of foreign equities.

A widespread recession in the developing world will hurt emerging markets as foreign investors repatriate funds, making it difficult and costly for countries to fund current-account deficits and domestic investments, the Goldman analysts wrote.

Goldman now expects the South African rand, which was trading at 10.3650 per dollar, to slip to 11 per dollar in three months, from a previous call for 9.50. The Indian rupee is now forecast to fall to 50.50 per dollar from an earlier projection of 46.10. Australia's dollar will trade at 64 U.S. cents in three months.

Sterling Dives on Dovish King and Inflation Report

Sterling weakens further across the board today after dovish speech from BoE Governor King and the Quarterly Inflation Report from BoE. Sterling dives to new record low of 0.8237 against Euro and six year low against dollar. King said that BoE is "certainly prepared to cut bank rate if that proves to be necessary." Also he noted that RPI will "very likely" turn negative next year. The inflation report said that inflation will fall very quickly in the coming period and drop to "well below" the 2% target in two years time with current rate expectation for a 2% interest rate by mid-2009. Economic outlook has deteriorated sharply. GDP growth is expected to fall from around 4% in Q4 to 2.7% in second half of 2009 before recovering back to 4% by 2011. The evens basically confirm the expectation that further rate cut will be seen from the BoE in near term.
